Hiya!
Does the Media Library uploader work?
It sounds like your server doesn't have enough memory to cope with the processing required.
Is this a shared hosting environment, virtual, dedicated or other?

Yes it works fine. I can even confirm the pictures are uploaded to the wp-content/uploads/avatars/blogs folder.
So the upload is not a problem, it's what happens after it. Resizing etc.??
