WP 3.2.1 / Avatars 3.5.5 installed over WPMU 2.9.1 and blog-avatars 3.4.0. Upon removing the old plugin and activating the new plugin, old avatars folder content was not moved so I did it manually to wp-content/uploads/avatars with permissions set to 755 for both uploads and avatars.
All attempts to upload new blog or user avatars fail. With the primary method. I get a crop box over a broken image icon. Both the primary and alternative methods result in this message: "There was an error uploading the file, please try again."
I have tried setting permissions on both uploads and avatars to 777 but it does not help. Existing avatars are fine after moving them to the new location.

I'm trying out various things with a local test multisite and can't seem to replicate the issue, though I didn't have a pre-existing version so the situation's a bit different.
Given that the copied avatar files from the previous version are working for you, I'm wondering if this might have to do with uploads in general. Are you able to upload media to your Media Library?
Media uploads in other areas of WP are working fine. I checked permissions again on both /wp-content/uploads and /wp-content/uploads/avatars: set to 777: no help, set back to 755: no help, changed owner to "apache": no help.
I also disabled all other plugins and got the same results.
Current settings for /wp-content/uploads: owner and group set to the same as all other WP files, permissions set to 755. /wp-content/uploads/avatars set the same.

I disabled all plugins and reverted to theme 'twentyeleven' and the problem persists.

All plugins except those ones, or all including them?
Sounds like it could be a bug.
